Tom,
When your inverter is in by-pass mode it is passing through the 120V AC current that it is receiving from either shore power or generator output. In other words it is not inverting (changing 12V battery power into 120V AC) but it is in stand-by and it will start inverting if the 120V AC power is interrupted because of a power failure or the generator is turned off.
